Fixed income is increasingly becoming the more interesting test because bond markets contain thousands of securities with different maturities, coupons, credit qualities and liquidity profiles, giving active managers more opportunities to decide which instruments deserve to enter a portfolio and which should remain outside it.

Bond indices operate differently from equity benchmarks in ways that make the active-versus-passive debate less straightforward. A market-capitalisation-weighted equity index gives larger weights to companies whose share values have risen, whereas many bond indices give larger weights to issuers with more debt outstanding. Investors who track them therefore allocate more capital to entities that have borrowed more, which can be entirely reasonable for representing the market while still leaving room for managers to make different credit and duration choices.

The current rate environment has strengthened the case for making those choices deliberately. After years in which extremely low yields compressed differences between many fixed-income strategies, investors can once again obtain meaningful income across government bonds, investment-grade credit, securitised assets and shorter maturities. The dispersion gives managers more ways to adjust portfolios without relying on a large directional bet on interest rates.

An active ETF can shorten duration when managers believe investors receive inadequate compensation for taking longer-rate exposure, then extend it when yields become more attractive. Credit teams can reduce exposure to companies whose borrowing appears excessive while increasing positions where spreads provide more compensation for risk. Index funds make those changes only when their underlying rules require them.

Liquidity creates another area where active management can affect implementation. Bond markets still trade largely through dealers rather than through the central order books familiar to equity investors, while many individual bonds change hands infrequently. An active manager can choose among similar securities according to pricing and available liquidity instead of purchasing every constituent simply because the index contains it.

The ETF structure adds a separate layer of liquidity because investors trade shares of the fund on exchange while authorised participants interact with the underlying bonds through creation and redemption mechanisms. That architecture has already demonstrated that bond ETFs can continue trading when individual bond markets become difficult to price, although investors need to understand that an ETF cannot permanently make an illiquid underlying asset liquid.

Active managers can use the wrapper without abandoning those structural advantages. Investors receive intraday trading and portfolio transparency according to the fund’s disclosure model, while the manager retains discretion over security selection. The combination has become particularly attractive as investors who grew comfortable using passive ETFs begin considering active products without wanting to return to conventional mutual-fund dealing.

Fees remain central because active management has to justify its additional cost. The relevant comparison has changed, however, as active ETF charges have generally come down from the levels historically associated with many traditional active funds. A manager no longer needs extraordinary outperformance simply to overcome a very large expense gap, although investors should still ask whether the strategy contains enough genuine decision-making to justify paying more than for a broad bond index.

The distinction between active and passive can also become blurred. Some index products follow highly specific rules around maturity, credit quality or factor exposure, while active managers may stay close to familiar benchmarks. Investors need to examine how a portfolio is actually built rather than assuming that the regulatory label describes how differently it will behave.

Short-duration strategies have provided a natural entry point because investors can compare them relatively easily with cash and money-market products. Active managers can move among Treasury bills, corporate paper and other short-dated instruments while attempting to maintain liquidity and capture additional yield, making the benefit tangible without requiring investors to accept substantial duration risk.

Core bond portfolios present a more demanding test. Investors expect these allocations to provide income, diversification and some stability when equities decline, which means a manager who reaches aggressively for yield can undermine the purpose of the allocation even if returns appear attractive during calm markets. Evaluating active bond ETFs therefore requires attention to downside behaviour as well as headline yield.

Portfolio transparency can help because investors can examine sector exposure, credit quality and duration rather than relying solely on a manager’s description. Two active bond funds may carry similar yield figures while one reaches into lower-quality credit and another takes greater interest-rate exposure, producing different risks beneath an apparently similar income profile.

Institutional investors have long used active fixed-income mandates because bond selection, credit work and relative-value trading fit naturally with active management. The ETF market is bringing the same logic to a broader group of investors while offering a distribution structure they increasingly prefer.

Passive bond ETFs will retain an important role because they offer low-cost access to broad markets and predictable benchmark exposure. Active fixed-income ETFs are growing alongside them because the bond market contains enough variation for investors to ask whether owning the benchmark mechanically always produces the portfolio they actually want. As active ETFs gather more assets, that decision is moving from the satellite allocation towards the centre of fixed-income portfolios.

Active Bond ETFs Are Moving Into The Core Portfolio

Active bond ETFs are transforming the investment landscape by providing strategic flexibility and enhanced portfolio diversification.
