Bond ETFs Passed Their Biggest Test. Investors Are Still Misreading What Happened

Bond exchange-traded funds once faced a persistent criticism from institutional investors. The underlying bonds often traded infrequently, particularly in corporate credit, while the ETF itself could change hands continuously on an exchange. Critics argued that this structure created an illusion of liquidity that might disappear during a genuine market shock.

Several periods of severe stress have now provided a more nuanced answer. During disrupted markets, bond ETFs have sometimes traded at visible discounts to the reported net asset value of their underlying portfolios. At first glance, this appears to confirm the original concern. Yet subsequent research and market experience have suggested that the ETF price can react more quickly than the stale prices attached to bonds that have not recently traded.

The apparent discount can therefore contain information. This distinction matters because fixed-income ETFs have grown from a convenient retail wrapper into an increasingly important component of institutional market structure. Their trading behaviour influences how investors discover prices, transfer risk and interpret liquidity during periods when the underlying cash-bond market becomes difficult to read.

Bonds and equities do not produce prices in the same way

An equity listed on a major exchange can trade thousands or millions of times during a session. The last traded price usually provides a reasonable indication of where the market currently values the security.

Many bonds behave differently. A particular corporate bond may not trade for hours or even days. Pricing services therefore estimate its value using recent transactions, comparable securities, dealer indications and models.

During calm markets, those estimates are normally sufficient. During a rapid sell-off, they can lag behind the price at which someone could actually execute a large transaction.

An ETF containing those bonds continues to trade throughout the day. If investors suddenly demand a lower price for the ETF, the market can appear to be discounting the fund relative to its net asset value. The alternative interpretation is that the ETF has already moved towards the new market-clearing price while some underlying bond marks have not yet caught up.

A discount is not automatically a failure

This distinction became particularly important during previous episodes of market stress, including the severe bond-market disruption of March 2020.

Some fixed-income ETFs traded at unusually large discounts to reported NAV, leading observers to question whether the ETF structure itself was malfunctioning.

Research from central banks and market institutions subsequently examined whether ETF prices were instead contributing to price discovery during a period when many individual bonds were barely trading.

The mechanism is plausible. ETF buyers and sellers can express a view on a diversified portfolio immediately. Authorised participants and market makers then compare the ETF price with the cost of assembling or disposing of the underlying securities. Where arbitrage remains economical, those transactions help connect the two markets.

The relationship does not guarantee perfect pricing. It provides another channel through which information can move.

Liquidity has several meanings

The confusion partly arises because investors use the word liquidity for different things.

Trading liquidity describes whether an investor can buy or sell the ETF itself without moving the price excessively. Underlying liquidity describes how easily the portfolio’s bonds can be traded. Funding liquidity concerns the ability of intermediaries to finance positions and warehouse risk. Market depth describes how much volume can trade near the quoted price.

These forms of liquidity can deteriorate at different speeds.

A bond ETF can continue trading actively while transaction costs in the underlying portfolio rise sharply. The ETF has not created additional economic liquidity in the bonds. It has created a venue where ownership of exposure can change without every transaction immediately requiring the underlying bonds to trade.

That distinction is useful, particularly during stressed markets.

Institutional adoption has changed the role of the product

Fixed-income ETFs are increasingly used for more than strategic asset allocation.

Institutional investors use them to equitise cash, manage tactical duration exposure, rebalance portfolios and obtain temporary credit exposure while larger transactions are being executed elsewhere.

This creates a secondary market that can be far more active than trading in some constituent bonds.

The ETF becomes a risk-transfer instrument in its own right.

That development also means investors need to understand ETF market structure rather than evaluating the vehicle solely through management fees and index composition.

Two funds tracking similar bond indices can behave differently because of trading volume, authorised-participant relationships, portfolio construction and the liquidity of the securities they actually hold.

The real stress point remains the creation and redemption mechanism

The ETF structure ultimately depends on authorised participants being willing to create or redeem shares when price differences justify doing so.

In equity ETFs, the mechanism is usually straightforward because the underlying stocks trade continuously and their prices are transparent.

Bond ETFs require more judgement.

An authorised participant considering a redemption must evaluate the true price of the bonds it would receive, including the cost of selling them in the prevailing market. During periods of stress, this cost can rise enough that an apparent ETF discount is not really an arbitrage opportunity at all.

The ETF price may simply be reflecting transaction costs that the published NAV does not yet capture.

That is why institutional investors should pay attention to bid-ask spreads, premium and discount behaviour, underlying bond liquidity and the composition of creation and redemption baskets rather than relying on NAV alone.

The lesson is subtler than “ETFs worked”

Bond ETFs have now experienced enough market turbulence that the debate has moved beyond the original question of whether they can survive periods of stress.

They can. The more useful question is what their prices tell investors when the underlying bond market becomes impaired. Sometimes the answer will be uncomfortable. A large ETF discount can indicate that sellers are demanding liquidity at a price materially below yesterday’s valuation. That does not necessarily mean the ETF has broken. It may mean the market has discovered a new price before the portfolio’s accounting marks have caught up.

This distinction matters as bond ETFs continue to absorb a larger share of fixed-income investment flows. The product does not eliminate the liquidity risk of the bonds it owns. What it can do is make that risk visible earlier.
